What is Pair Trading?
Pair trading is a market-neutral strategy that matches a long position in one stock with a short position in a related stock. When two historically correlated stocks diverge, a pair trader bets on their convergence.
1. Find Correlated Pairs
Identify stocks that move together using statistical tests like cointegration and correlation analysis. Think BHP & RIO, or CBA & WBC.
2. Wait for Divergence
Monitor the Z-score (spread) between the pair. When it moves beyond historical norms (typically ±2 sigma), a statistical deviation is observed.
3. Trade the Convergence
Go long on the underperformer and short the outperformer. The strategy aims to profit from the spread narrowing, regardless of overall market direction.
